First, find the restrictions of custom team flags (http://worms2d.info/Custom_team_flag) and understand that you will never produce a detailed image for the use of.

There is a lot of image editing software that will enable you to lower the scale or size of images, while maintaining minor detail loss. But keep in mind that with such a low resolution, you will find it almost impossible to achieve a good looking scaled-down image for use as a flag.

Your best option:
Start -> Programs -> Accessories -> Paint
Image -> Attributes -> Width: 20, Height: 17
Get drawing!

Draw your own based on the original if it can't scale well.

I had the same problem with making nice GLA flag. I used large images from google, but they were pixelated after resizing. So I used smaller image (about 50x60 or so) and the result was better, but still a bit ugly. Then I edited it with Paint.NET (blur, contrast etc.), and it looks much better than my first attempts.
